On using 'Update item' under 'When an item is created or modified', flow scans or updates all records instead of single item.
It provides below warning whereas it works fine using 'When an item is created'

You need to make sure that you have specified the ID of the item you are updating in the SP list. If you can post an image of the flow here it will help to isolate the cause of your problem.
Yes, I am using ID to update the item, please refer screenshot with warning populated. unfortunately, it updates all items in the list if any new item is added or existing one edited.
According to your description, the issue is that the item you created or modified and the item you want to update are the same one.
Once the Update item run success, it will trigger the ‘when an item is created or modified’ again.
The flow will result in an infinite trigger loop.
I have made a same flow on my side, the same issue occurred.

Ideally, the item I edit should only get updated & not all.
It works fine using 'When an item is created' as only columns corresponding to new item get updated.
whereas as thats not the case with using ''When an item is created or modified' as it update all items in the list.
Seems like a bug.
This is due to updataion of item, flow going into recurrence, Please add some condition before update the item, e.g check coloumn is empty or not.
